Alabama Tax Credits: Types, Eligibility, and How to Claim

Alabama tax credits reduce your state tax bill dollar for dollar, and the state offers more than two dozen of them covering adoption, K–12 education, childcare, historic rehab, film production, job creation, and investment in distressed areas. Some are refundable, meaning you get the money even if you owe no Alabama tax. Others only knock your liability down to zero. Which ones you can use depends on whether you are filing as an individual, running a business, or investing in a qualifying project.

A credit is not a deduction. A deduction lowers the income the state taxes; a credit lowers the tax itself. A $1,000 credit is worth $1,000. A $1,000 deduction is worth your marginal rate times $1,000.

Credits for Individuals and Families

Adoption Credit

Alabama gives a one-time, refundable credit to taxpayers who adopt a child. For tax years 2023 through 2027, the credit is $2,000 per child when the adopted child is an Alabama resident and the adoption is private or through qualified foster care. For an out-of-state adoption or a non-resident child, the credit drops to $1,000. Because the credit is refundable, you receive the full amount even with zero Alabama tax liability. After 2027, the credit continues but drops out-of-state adoptions from eligibility.1Alabama Legislature. Alabama Code 40-18-361 – Tax Credit for Certain Adoptions

A separate federal adoption credit covers up to $17,280 in qualified adoption expenses per child for 2025, phasing out beginning at $259,190 in modified adjusted gross income.2Internal Revenue Service. Adoption Credit The two credits cover different things and can be claimed together.

Alabama Jobs Act: Jobs Credit and Investment Credit

The Jobs Act is the state’s main tool for landing large employers, and both of its incentives are discretionary. They are negotiated through a project agreement with the Alabama Department of Commerce before you can claim anything.

The Jobs Credit is a cash rebate of up to 3% of the previous year’s gross payroll for eligible Alabama resident employees, available for up to 10 years.6Alabama Legislature. Alabama Code 40-18-375 – Jobs Credit Against Utility Taxes The rate rises to up to 4% for projects in Targeted or Jumpstart counties, for technology companies, and for pharmaceutical, biomedical, or medical device manufacturers and related research operations.7Alabama Department of Commerce. Historic Rehabilitation Credit

Alabama offers a refundable income tax credit equal to 25% of qualified rehabilitation expenditures on certified historic structures. The structure must be listed on or eligible for the National Register of Historic Places, and the work must be rehabilitation rather than new construction or enlargement. The cap for any single certified rehabilitation is $5 million.12Alabama Legislature. Alabama Code 40-9F-33 – Limitations on Tax Credits

The credit is transferable. You can sell all or part of it to another Alabama taxpayer, provided the sale is at a value of at least 85% of the credit’s present value.12Alabama Legislature. Alabama Code 40-9F-33 – Limitations on Tax Credits Projects run through the Alabama Historical Commission for approval before the credit is reserved. A separate federal credit covers 20% of qualified expenditures, spread ratably over five years, and both credits can be claimed on the same expenditures.13Internal Revenue Service. • Heroes for Hire Credit, for employers hiring eligible veterans.
  • New Markets Development Credit, for investment in low-income communities through qualified community development entities.
  • Enterprise Zone Credit, for businesses operating in designated enterprise zones.
  • Dual Enrollment Credit, tied to dual enrollment education programs.
  • Port Tax Credit, for qualifying activity at Alabama port facilities.

How to Claim an Alabama Tax Credit

Reservation Requirements

Many business credits cannot simply be entered on your return. You first have to reserve the credit through the My Alabama Taxes online portal. The Employer Tax Credit, for example, takes two steps: reserve the credit during the tax year, then file a formal claim with supporting documentation after year-end.16Alabama Department of Revenue. Procedures for Reserving an Employer Tax Credit A reservation alone does not guarantee the credit. Miss either step and you lose the credit, even on qualifying expenses.

Refundable vs. Non-Refundable

A non-refundable credit takes your Alabama tax to zero and no further. If you owe $800 and have a $1,200 non-refundable credit, the extra $400 is lost unless the credit carries forward. A refundable credit pays you the difference. The Adoption Credit and the Historic Rehabilitation Credit are both refundable, which makes them valuable even when your Alabama tax liability is small.

Carryforwards and Transfers

Several credits let you carry unused amounts into future years. The Investment Credit under the Jobs Act and the Growing Alabama Credit both allow carryforwards of up to five years.8Alabama Legislature. Alabama Code 40-18-376 – Investment Credit The Historic Rehabilitation Credit goes further and allows outright transfers to other taxpayers, with the sale price set at a floor of 85% of present value.12Alabama Legislature. Alabama Code 40-9F-33 – Limitations on Tax Credits Not every credit is transferable, so check the statute before assuming you can monetize an excess.

Federal Tax Consequences

An Alabama credit can affect your federal return. If you itemized deductions on your federal return and deducted Alabama state taxes paid, a refundable state credit that reduces your Alabama tax bill or generates a refund may have to be reported as income on your federal return the following year. This is the tax benefit rule: when you recover an amount you previously deducted, you owe federal tax on the portion that actually reduced federal tax.17Internal Revenue Service. Revenue Ruling 2019-11 – Recovery of Tax Benefit Items

The impact depends on whether you itemized in the prior year and whether the SALT cap limited your deduction. For 2026, the SALT deduction cap is $40,400 for most filers, up from the $10,000 cap that applied from 2018 through 2025. If you took the standard deduction, the tax benefit rule generally does not apply because you got no federal benefit from the state tax deduction in the first place. A tax professional can tell you whether a specific Alabama credit will create federal income in your situation.
