Are Digital Products Taxable in Texas? Rates, Rules, and Exemptions

Yes, digital products are taxable in Texas. The state treats an electronic file or stream the same as the physical version of the same product, so downloads, subscriptions, software, and in-game purchases generally carry sales tax at a combined state and local rate of up to 8.25%.

Why Texas Taxes Digital Goods

Two sections of the Texas Tax Code do the work. Section 151.009 defines “tangible personal property” to include computer programs and anything “perceptible to the senses.”1State of Texas. Texas Tax Code Chapter 151 – Limited Sales, Excise, and Use Tax Section 151.010 then says that selling or using a taxable item in electronic form rather than on physical media does not change its tax status.2State of Texas. Texas Tax Code 151.010 – Taxable Item

The result is simple in practice. If the physical version of a product would be taxed, the digital version is taxed too. A CD and the same album downloaded to your phone sit in the same bucket. Delivery method is irrelevant.

What’s Taxed

Digital Media and Subscriptions

Digital music, e-books, movies, images, and similar media are taxable under Texas Administrative Code Rule 3.342.3Cornell Law Institute. 34 Tex. Admin. Code 3.342 Texas draws no line between a permanent purchase and a temporary one. Buying an album, renting a movie for a weekend, and paying a monthly streaming fee are all taxable.

Software and SaaS

Software is fully taxable in Texas, whether on a disc or downloaded. Cloud-based software is treated as a “data processing service” under Section 151.0035, which covers data entry, retrieval, search, compilation, and other computerized storage or manipulation.4State of Texas. Texas Tax Code 151.0035 – Data Processing Service The Comptroller reads this broadly enough to cover most SaaS products.

Data processing services get a built-in discount: only 80% of the charge is taxable, with 20% exempt.5Cornell Law School. 34 Tex. Admin. Code 3.330 – Data Processing Services On a $100 monthly SaaS subscription at the maximum 8.25% rate, that saves roughly $1.65 per month.

Two traps erase the discount. If the service also qualifies as another type of taxable service beyond an information service, the exemption disappears and the full charge becomes taxable.5Cornell Law School. 34 Tex. Admin. Code 3.330 – Data Processing Services Bundling is the other. When a provider lumps data processing with other items on one invoice without itemizing, the whole bill can become fully taxable. Ask for separated charges on cloud invoices.

Video Games and Virtual Currency

The Comptroller classifies electronic games and in-game purchases as amusement services under Section 151.0028 rather than as tangible personal property. This includes virtual currency bought inside a game or through a redeemable gift card.6Texas Comptroller of Public Accounts. STAR Document 202309029L The full charge is taxable at the standard rate. There is no 20% break like SaaS gets, so V-Bucks, expansion packs, and similar purchases carry sales tax on the entire amount.

The Rate

Texas charges a base state sales tax of 6.25%. Cities, counties, transit authorities, and special-purpose districts can add up to 2% on top of that, for a combined ceiling of 8.25%.7Texas Comptroller of Public Accounts. Sales and Use Tax The local portion depends on where the buyer takes delivery or first uses the product. A seller shipping a digital file to Austin and another to a small town may charge different totals.

Who Collects the Tax

Depending on how the sale happens, one of three parties handles the tax.

Out-of-State Sellers

After South Dakota v. Wayfair in 2018, Texas can require remote sellers to collect sales tax without any physical presence in the state. The threshold is $500,000 in total Texas revenue over the preceding twelve calendar months, counting both taxable and nontaxable sales.8Texas Comptroller of Public Accounts. Remote Sellers Below that line, no Texas permit is required. The twelve months are rolling, so a seller who crosses mid-year picks up the obligation at that point.

Marketplaces

If you sell through a platform like Amazon or Etsy, the marketplace itself collects and remits Texas sales tax on your behalf. This has been the rule since October 2019.9Texas Comptroller of Public Accounts. Marketplace Providers and Marketplace Sellers Sellers who work exclusively through marketplaces may not need their own permit, though a call to the Comptroller is worthwhile if the setup is mixed.

The Buyer

If an out-of-state seller doesn’t collect Texas tax on a digital purchase, the obligation shifts to the buyer as use tax, at the same rate that would have applied as sales tax.10Texas Comptroller of Public Accounts. Online Orders – Texas Purchasers and Sellers Individuals report it on Form 01-156, the Texas Use Tax Return. Businesses with a sales tax permit report it under “taxable purchases” on their regular return. Most people have never heard of this obligation, but the Comptroller can assess it on audit.

When Tax Doesn’t Apply

A few exemptions remove the tax, each narrow.

A business buying digital products to resell can use a resale certificate and avoid tax on the purchase, as long as it actually resells the product rather than using it internally.11Texas Comptroller of Public Accounts. Resale – Sales and Use Tax FAQ

An individual who isn’t in the business of selling can make one or two sales of taxable items within a twelve-month window without collecting tax. The third sale within that window triggers retailer status and tax applies from that sale onward.12Cornell Law School. 34 Tex. Admin. Code 3.316 – Occasional Sales That limit is tighter than most people expect.

One boundary worth stating directly: internet access itself is not taxable. The federal Internet Tax Freedom Act, made permanent in 2016, bars states from taxing internet access or imposing discriminatory taxes on electronic commerce.13govinfo.library.unt.edu. What Sellers Need to Do

Any business selling taxable digital products in Texas needs a sales tax permit before its first sale. There’s no fee, though the Comptroller may require a security bond in some cases.14Texas Comptroller of Public Accounts. Texas Sales and Use Tax Frequently Asked Questions You can apply online or by mail.

Records tied to sales and use tax must be kept for at least four years, and the Comptroller won’t authorize earlier destruction without written permission.15Texas Comptroller of Public Accounts. Records – Texas Sales and Use Tax Frequently Asked Questions Transaction logs, invoices, accepted resale certificates, and exemption documentation all count. Electronic records are fine.

Late filings get expensive fast:

  • 1 to 30 days late: 5% penalty on the tax owed.
  • Over 30 days late: 10%.
  • After a formal notice of tax due: another 10%, for a 20% total.

Each late return also carries a flat $50 late-filing fee. Interest starts on the 61st day after the original due date at a rate the Comptroller sets each January.16Texas Comptroller of Public Accounts. Penalties for Past Due Taxes A modest liability can grow by 20% or more before it’s resolved, so filing on time matters even when the dollar amount is small.
